How can I put this delicately? I am considering upgrading to CS2 from '7.0' and I was wondering if anyone else has done this yet. I am curious to know how CS2 verifies the previous version. Will it install if 7.0 is on the HD or does it require CD verification?
Anybody know?

yes it will install with a full version of and previous version installed. But Photoshop CS2 also includes activation. Which means you must verify with Adobe within 30 days if you want the application to work. Illegal copies will not work.

I plan to buy CS2. The issue is I wish to replace a 'misappropriated' version. I uh, made a copy of 7.0 for back up purposes only and, uh, lost the original. Yeah, thats it.

Well, you will need a serial number from a legal full version, whether that means you purchase the full version of CS2 or find a LEGAL older version is your choice. But you will not be able to upgrade from a "misappropriated' copy.
If you really want to be legal, search ebay for v5 or v6 you can often find sealed, registerable legal full versions that are older for considerably less money.
